
Three Products, One Underlying Deal
Structured notes, fixed indexed annuities (FIAs), and buffered ETFs are marketed under different names and sold through different channels, but they’re built on the same skeleton: track an index, absorb part of a decline, cap part of a gain. What varies is who stands behind the promise, how you access your money, and where the cost of the “protection” actually shows up.
A bank-issued structured note ties your return to an index like the S&P 500. The bank absorbs a slice of your losses and, in exchange, caps your gains — and you’re generally expected to hold the contract until maturity. A fixed indexed annuity runs the same basic trade through an insurance company instead of a bank; competitive caps on the S&P 500 among top-rated carriers have recently run in the 8%–12% range. A buffered ETF does the same thing using options inside a fund wrapper you buy and sell like any other ETF — one recent example absorbed the first 9% of losses over a one-year period in exchange for a cap around 17% after fees.
None of these are scams. They’re legal, regulated, and they do what their contracts say they’ll do. But “legitimate” and “worth it for you” are two separate questions, and the second one depends entirely on the fine print most pitches skip.
Where the Cost Actually Hides
The financial engineering behind all three products relies on derivatives — contracts whose value is derived from another asset, in this case a stock index. Buying downside protection with options isn’t free; it’s simply a cost that gets built into the terms rather than billed as a line-item fee. As fiduciary advisor Wes Moss puts it, these are essentially "financial derivative burritos" — appealing on the surface, but "downside protection isn’t magic. It’s just the options market already pricing in that trade-off". Whatever cap you’re offered in a given month reflects what those options happened to cost that week, not a special deal the issuer is extending to you.
That framing matters because it explains why the three products, despite looking so different, all extract payment through some combination of the same four channels: a capped ceiling on gains, an ongoing fee, restricted access to your money, or exposure to whoever is backing the contract.

The Credit Risk Nobody Prices In
With a structured note, "principal protection" is only as sturdy as the institution promising it. Structured notes are unsecured debt obligations of the issuing bank — legally, buying one makes you a creditor of that bank, not an owner of a segregated pool of protected assets. Moss lived through the clearest illustration of that fact: when Lehman Brothers, then one of the largest issuers of these notes, collapsed in 2008, investors holding notes marketed as principal-protected discovered they were simply unsecured creditors standing in line with everyone else in the largest bankruptcy in U.S. history. That episode doesn’t mean every note carries Lehman-level risk today — issuer quality varies, and most structured-note issuers are large, closely regulated banks. But it does mean the "protection" clause in a note’s prospectus is a promise from a company, not a law of physics, and a company’s credit rating is part of what you’re actually buying.
Illiquidity compounds the problem. Notes typically aren’t exchange-traded; if you need your money before maturity, you’re often selling into a thin market at a meaningful discount.
Insurance Contracts, Not Securities
Fixed indexed annuities solve the single-issuer problem only partway — an insurance company still has to remain solvent for decades — and they introduce a different set of frictions. An FIA is an insurance contract, not a securities account, and its crediting terms are typically not locked in for the life of the contract: the insurer usually resets the cap, participation rate, or spread at each renewal within limits, so the rate that attracted you at signing can shrink years later without any change in the market. Surrender periods commonly run seven to ten years, with penalties near 10% for early withdrawal, on top of a possible IRS penalty if you tap the money before age 59½. And because credited returns are typically based on index price movement alone, holders often don’t receive the index’s dividends — a meaningful slice of the market’s long-run return that never reaches the account. Layered on top of the contract mechanics is a sales-incentive structure that tends to reward the products that pay the largest commissions, which is a separate reason to read terms carefully rather than take a pitch at face value.
Buffered ETFs: A More Liquid Wrapper, Not a Free Lunch
Buffered ETFs address several of these frictions at once. Because they’re options inside an exchange-traded fund, they trade daily, carry no surrender schedule, and don’t depend on a single bank’s solvency. But liquidity isn’t the same as cost-free, and it isn’t the same as capturing the whole index return either. Their expense ratios run meaningfully higher than a plain index fund — averaging around 0.78% versus roughly 0.03% for a total-market fund — and the buffer only applies cleanly if you buy at the start of a defined outcome period and hold to the end. Buy midway through, after the index has already run past the cap, and you can end up carrying most of the remaining downside with little remaining upside left to capture.
The Math That Applies No Matter the Wrapper
Strip away credit risk, commissions, and liquidity concerns, and the cap itself is still a drag worth taking seriously. Markets rise in roughly three years out of four; in a year the index returns 24% and your cap is 10%, you’ve forfeited 14 points. The floor pays off occasionally, in down years; the cap charges you far more often. Compounded over a multi-decade horizon, that asymmetry is a large part of why these products fit awkwardly with money that won’t be touched for twenty or thirty years — the sources here don’t attempt to quantify exactly how the trade nets out across every possible market regime, and no honest reading of the evidence should pretend otherwise.
When the Trade Can Make Sense — and What to Ask First
None of this makes the category automatically wrong. The case is strongest for a deliberately small slice of a portfolio tied to a specific, time-limited need: money you’ll draw down in the few years around retirement, or savings earmarked for a near-term goal like tuition or a down payment, where riding out a prolonged downturn simply isn’t an option. That’s a narrower use case than "safer investing in general," and it’s worth treating it that way.
Before signing anything, the practical questions matter more than the pitch: what’s the commission, does the cap reset and who controls the new number, are dividends included, what does an early exit actually cost, and what is the issuer’s credit rating in writing? A vague or evasive answer to any of these is itself useful information.
The Bottom Line
Downside protection is never handed to you for free — it’s financed by some mix of a capped ceiling, an ongoing fee, restricted access to your money, or exposure to an issuer’s balance sheet. None of the three products discussed here is inherently a bad deal, and none is a universal solution either. The right test isn’t whether a product sounds safer than owning stocks outright. It’s whether, for your specific time horizon and goal, the upside you’re giving up is a fair price for the downside you’re avoiding — and whether a plainer, more liquid alternative, like a CD ladder or short-term Treasurys, might get you a comparable measure of safety without the added strings.
